You aren't the only one having this issue... Please see:
    http://www.sitefinity.com/devnet/forums/sitefinity-4-x/bugs-issues/after-4-2-upgrade-can-t-upload-documents.aspx
    http://www.sitefinity.com/devnet/forums/sitefinity-4-x/bugs-issues/image-upload-not-working.aspx

In some cases it's a MIME type issue... but not all.  Check the setup document to be certain you have IIS setup correctly:

    Hi Swanand,

Can you give us more details about the issue and the setup? Please attach some screenshots and run Firebug to see what error comes up in the Net tab. All this information would be extremely helpful for resolving the issue as soon as possible.

I'm having the same issue.  It is happening in IIS 6.5 and IIS 7.5.  I've also tested the client environment and it happens in Windows7, OSx Snow Leopard, and CentOS.
I've attached screenshots of IIS7.5 settings and network traffic.  The weird thing is that there is no network traffic once I select an image to upload.  The other weird thing is that I get a 404 error when I remove the integrated silverlight mappings for *.svc and *.xamlx; which leads me to believe that it isn't using the ISAPI mappings at all.

I can troubleshoot this more, just let me know what you need.

    Hello David ,

I have activated t he 4.2 version of the SDK for your account. You can download it from your SDK downloads page, but you need to browse all editions for the product. Please check the attached image.
